Bank Goes Against the Tide: Borrows Long and Lends Short

Econintersect:  The headline is quite a simplification of what Washington Federal (NASDAQ: WAFD), a bank with $13 billion in assets, is doing.  But the effect of recent moves by the bank bank-vaultSMALLis away from the carry trade that so many financial institutions are trying to ride to improved balance sheets.  The “smart money” has been borrowing short at near zero rates and lending long for several hundred basis points of margin.  Washington Federal is making portfolio changes that amount to the equivalent of doing just the opposite.  They are lengthening the duration of their liabilities (their debt and obligations) and shortening the duration of their assets (the debt and interest owed to them).

The bank has sold MBS (mortgage backed securities) for $2.4 billion (17.5% of assets with a 3.2% yield) and purchased $1.7 billion mixed short and longer term securities (1.85% average yield).  The company realized a $95 million gain on the MBS sales.

The bank offset the gain booking a $95 million loss when they pre-paid $876 million in debt with an average interest cost of 3.94%.  The debt was retired in part with the $700 million balance from two asset transactions.

The bank also restructured an additional $100 million of long term debt to lengthen maturity and reduce average rate paid from 4% to 3.3%.

At a time when some think it is a no brainer for banks to borrow for a year at less than 1% and lend for ten years at 5% or more, Washington Federal is tightening up their ship with moves that are quite the opposite.

SEATTLE, WA–(Marketwire – Aug 20, 2012) – Washington Federal, Inc. (NASDAQ: WAFD), parent company of Washington Federal, today announced that it has taken steps intended to reduce the Company’s interest rate risk and improve its future earnings potential. In the preceding ten days, the Company sold $2.4 billion of fixed rate mortgage-backed securities for a pre-tax gain of $95 million. The securities sold yielded an annualized 3.22% in the month of July 2012. In the same period, the Company pre-paid $876 million of long term debt at a pre-tax loss of $95 million. The weighted average rate on the retired debt was 3.94%.

In related transactions, the Company also purchased a mix of short and longer term assets totaling $1.7 billion with an anticipated weighted average yield of 1.85%, and restructured an additional $100 million of long term debt to lengthen maturity and reduce the weighted average rate from 4.04% to 3.33%. An ongoing review of the investment portfolio and long-term debt likely will result in additional transactions of a similar nature.

“Given current interest rate conditions, we decided it prudent to harvest most of the steadily diminishing gain in the securities portfolio and prepay high-cost debt. Other balance sheet restructuring is intended to shorten asset duration and lengthen the maturity of liabilities to position the Company for continued long term success,” said Roy M. Whitehead, Chairman, President Chief and Executive Officer. “The transactions detailed above are not expected to have a material effect on net earnings this quarter, and will limit potential margin compression from prepayments on securities and provide more financial flexibility in the future.”

Status of Proposed South Valley Bank and Trust Acquisition
Although final regulatory approval has not yet been received, the Company anticipates that its acquisition of South Valley Bank and Trust, which was announced on April 4, 2012, will close prior to its September 30, 2012 fiscal year-end. The transaction is expected to be immediately accretive to earnings.

After nearly 11 years of 24/7/365 operation, Global Economic Intersection co-founders Steven Hansen and John Lounsbury are retiring. The new owner, a global media company in London, is in the process of completing the set-up of Global Economic Intersection files in their system and publishing platform. The official website ownership transfer took place on 24 August.
